Possibility, .. but the test does not indicate that to be the problem:

ssh yourhost /usr/bin/true

If the above command produces any output, then you need to modify 
your shell initialization.

<no output other than key passphrase, which is originating side>

Connecting from another machine without a key, <127> is "Command not 
found', .. seems like something is broking for sftp on incoming connections?
